Quite a bit has changed in the global markets and future expectations over the past 4+ weeks.  Q4 2019 ended with a bang.  US/China Trade Deal, US signing the USMCA Continental Free Trade Agreement, BREXIT and now the Wuhan Virus.  On top of all of that, we’ve learned that Germany and Japan have entered a technical recession.  As Q4-2019 earnings continue to push the US stock market higher – what should traders expect going forward in 2020?

Volatility, Sector Rotation, and Continued US Stock Market Strength.

Our researchers have been pouring over our charts and predictive modeling tools to attempt to identify any signs of weakness or major price rotation.  There are early warning signs that the US Stock Market may be setting up for a moderate downside price rotation within the first 6 months of 2020, but we believe the continued Capital Shift that has been taking place over the past 24+ months will continue to drive foreign investment into the US and North American stock markets for quite a while in 2020 and 2021.

The interesting component to all of this, which should keep investor’s attention and really get them excited, is the chance that some type of foreign market disruption may take place in 2020 and 2021.  There are a number of things that could potentially disrupt foreign market expectations.

First on the list is this virus event in China (that seems to be spreading rapidly).  Second would be the news that Japan and Germany have entered a recession.  Further down the list is the very real possibility that many Asian and foreign nations could see a dramatic decrease in GDP and economic activity throughout much of 2020 and 2021.

It is far too early to make any real predictions, but traders need to be aware of the longer-term consequences of global markets entering a contraction phase related to a confluence of events that prompts central bank intervention while consumers, financial sectors and manufacturing and industrial sectors are pummeled.  Imagine what the global markets would look like if 25% to 55% of Asia, Europe, and Africa see a dramatic decrease in economic output, GDP and financial sector activities (on top of the potential for massive loan defaults).  It may spark another Credit Crisis Event – this time throughout the Emerging and Foreign markets.

A massive surge in US stock market valuation has taken place since the start of 2020.  It is very likely that foreign capital poured into the US stock market expecting continued price advancement and very strong earnings from Q4 2019.  This valuation appreciation really started to take place in early 2019 and continued throughout the past 14+ months.  We believe this valuation appreciation is foreign capital dumping into the US markets to chasing the strong US economic expectations.

We believe this surge into the US stock markets will continue until something changes future expectations.  The US Presidential election cycle would usually be enough to cause some sideways trading in the US stock market – maybe not this time.

The fact that Japan and Germany, as well as China very soon, have entered an economic recession would usually be enough to cause some sideways price rotation in the US stock market – maybe not this time.  The potential wide-spread economic contraction related to the Wuhan virus would normally be enough to cause some contraction or sideways trading in the US stock market – maybe not this time.

There is still a risk that price could revert to middle or lower price channel levels at any time in the future.  We’ve highlighted these levels on the charts below.  Yet, we have to caution traders that the foreign markets may be setting up for one of the largest capital shift events in recent history.  If any of these contagion events roil the foreign markets while the US economic activity and data continue to perform well, then we could be setting up for a massive shift away from risky foreign markets/emerging markets and watch global capital pour into Safe-Havens (metals/miners) and pour into the US stock market (US, Canada, Mexico).

We’ve authored numerous articles about how the foreign markets gorged themselves on debt after 2009 while easy money policies allowed them to borrow US dollars very cheaply.  We’ve highlighted how this debt is now hanging over these corporations, manufacturers and investors heads as a liability.  The recent REPO market activity suggests liquidity risks already exist in the global markets.  If these liquidity issues extend further, we could see a much broader market rotation within the US and foreign markets.

DOW JONES INDUSTRIAL AVERAGE – QUARTERLY CHART

Currently, the US stock market appears to be near the upper range of a defined price channel.  Near these levels, it is not uncommon to see some downside price rotation to set up a new price advance within the price channels.  This INDU chart highlights the extended price channel trend, originating from 2008, and the more recent price channel (yellow) originating from 2015.  Any breakdown of these channels could prompt a much broader downside price move.

S&P 500 – QUARTERLY CHART

This SPY chart highlights the extended upside price trend in the US stock markets.  The SPY has recently breached the upper price channel level.  It may be setting up a new faster price channel, yet we believe this rally in early Q1 2020 is more of a reaction to the very strong 2019 US economic data and the continued capital shift pouring capital into the US markets.  A correction from these levels to near $275 would not be out of the question.

TRANSPORTATION SECTOR – QUARTERLY CHART

This Transportation Index (TRAN) chart presents a very clear price channel and shows a moderate weakness recently in this sector.  The fact that the TRAN has consolidated into a middle range of the price channel while the other US stock market indexes continue to push higher suggests the valuation advance in the US stock market is mostly “capital chasing strength of the US economy” than a true economic expansion event.

2020 will likely continue to see more volatility, more price rotation, more US stock market strength and further risks of a reversion event.  We believe forward guidance for Q1 and Q2 will be revised lower as a result of these new global economic conditions originating from Asia, Europe, and Japan.

If the virus event spreads into Africa and the Middle East (think Belt-Road), then we could see a much broader correction event.  In the meantime, prepare for weaker future earnings related to the shut down of industry and consumer sectors throughout much of Asia.

If this “shut down” type of quarantining process extends throughout other areas of the world, then we need to start to expect a much broader economic contraction event.  Minor events can be absorbed by the broader markets.  Major events where global economies contract for many months or quarters can present a very dangerous event for investors.

Overall, we may see another 20 to 40+ days of “sliding higher” in the US stock market before we see any real risks become present for investors.  This means you should start preparing for any potential unknowns right now.  Plan accordingly as this event will likely result in a sudden and potentially violent change in price trend.

This shortened holiday week has been full of crazy price rotation, political intrigue, surprise news events and, we are certain, full of headaches for some traders.  Still, we managed to pull out four consistently profitable trades for our members by sticking to our proven trading systems and deploying effective position sizing techniques.  Not a bad week for us at all. Today, we are writing this research post to highlight that price is still not “out of the woods” in terms of price structure and/or price rotation.  Yes, there was quite a bit of external news that drove prices higher on Thursday and Friday (BREXIT, Earnings, and China decreasing the lending rates as well as decreasing bank asset levels in an effort to prompt more lending).  These news items continue to drive price action and rotation.  The VIX has settled at 15.00 as of Friday – the lowest level seen since early August 2019.  Our opinion is that this is just a brief pause before more chaos hits the markets. The BREXIT news was straight out of a suspense novel.  At the very last minute, a coalition of political interests changed direction in an effort to stop the NO-DEAL BREXIT that seemed to be almost a sure thing.  We don’t have any more information than what is printed in the news publications, but we believe the NO-DEAL BREXIT will happen this year. Earnings were mixed with some interesting surprises.  Jobs data came in relatively strong on Friday with higher earnings and higher working hours, yet job creation levels fell a bit from expected levels. China seems to be relaxing its bank restrictions in an effort to jump-start their local economy.  We read that current debt levels are 300% of GDP in China (and that only accounts for debt that is stated in official economic data).  If one were to include the shadow banking system and corporate debt/bonds, we believe it could be as high as $425% of GDP or higher. Then we have multiple countries in crisis (risk of bankruptcy) where the IMF is likely to try to develop some type of “bailout” solution.  The most recent is Argentina.  Additionally, the IMF has introduced new Cryptocurrency regulations that may stifle some emerging market ICO and existing Crypto operations as the IMF attempt to get a handle on these unregulated threats to traditional currency policies. And we are just scratching the surface so far…  What next – right? Well, here is a Weekly ES chart highlighting the Fibonacci price structure that appears to be, very much, in need of establishing fresh new highs in order to confirm this continued bullish trend.  Right now, very similar to what happened in 2018, we are nearing an October date, near all-time highs, with fresh signs of weakness appearing throughout the global economy.  Trade issues continue, people are talking about recessions and Gold and Silver have started an incredible upside move.  Will the US stock market continue to rally from this point or rollover into a price correction? It all depends on what happens over the next 2+ weeks and if the “capital shift” that we have continued to suggest is driving capital in the US stock market hasn’t broken rank yet.  If foreign capital is continuing to pour into the US stock market for safety, then we may very well see another attempt at new all-time highs.  If the recent weakness has spooked some investors out of the markets as Gold and Silver have caught their attention, then this capital shift may be much more muted at this time – meaning price volatility is much more of a concern.

SP500 Stock Index – Weekly Chart

The ES price will attempt to either move to new all-time highs or roll lower and take out the 2728 level.  We believe the key to this future direction lies in which news items play out over the next 2+ weeks and if the price is able to return back to a “true price exploration” mode (without the news events).

Weekly Transportation Sector Index Chart

This weekly TRAN, Transportation Index, highlights a broader picture of why our researchers are still concerned about a market correction.  The fact that the price peaks have continued to move lower as a series of lower high price peaks is very concerning. This is indicative of a downward price trend or a trend that is consolidating lower.  The strength of support near 9695 is the only real strength we see in this TRAN chart in terms of “support for an upside move”.  The TRAN chart price must break this downward series of lower price peaks in order for the US markets to really enter a new bullish price trend.  Until that happens, we continue to stay worried that the foundation of the US markets may be crumbling below our feet while the party rages on in the US major indexes.

CONCLUDING THOUGHTS:

Our August 19th prediction of a breakdown event has obviously been invalidated by this recent upside price move.  Depending on which way price breaks out of pattern will either validate or invalidate our expected forecast. As of right now, it looks like our August 19th prediction has been invalidated and we were wrong thinking it would break down. With that said, we had three winning trades we closed out last week for solid profits and a new high water-mark for our trading portfolio. Although, until the US stock market rotates higher to establish new all-time highs, we are not out of the woods yet.  This recent upside price move has not completely invalidated the chance of a breakdown because we have not already validated “new price highs” which are required in Fibonacci price theory.  Right now, we are in the midst of volatile price rotation and we are loving every minute of it. Recent news suggests that oil producers are attempting to increase production levels after failing to attempt to push prices higher by cutting production levels.  Globally, oil producers want to see oil prices rise above $65 ppb in an effort to support profit and production cost expectations.  The real issue for the nation/states that rely on oil production/sales is that the global economy may not cooperate with their expectations over the next 24+ months. Crude Oil Daily Chart Analysis

Our researchers believe Crude Oil could become very volatile as price nears the apex of the Pennant/Flag formation that is setting up.  This Daily chart highlights the attempted “scouting party” price rotation above the price resistance channel.  The news over the past holiday weekend suggests the global economy may not see any real bump in activity over the next 12+ months and we believe this aligns with our longer-term research that Oil should target the sub $40 price level before the end of 2019 and potentially fall to levels below $30 in early 2020.

Crude Oil Weekly Chart Analysis

We believe the key to all of this price rotation is the $50.50 level and what price does over the next 30 to 60+ days.  There is a potential that price may attempt a brief upside move over this span of time, but the true intent of price is to move lower based on our ADL price modeling system.  Therefore, we believe the downside potential is the most opportunistic for traders.  The next price target based on our Fibonacci bearish price trigger level is the $45 price range.

CONCLUDING THOUGHTS:

This move could take place quickly, over the next 2 to 3 weeks on a breakdown move, or over many months.  Watch the $50.50 level as that is the key.  If the price falls to any level below $50.50, then we could be moving towards the $45 level or even the $40 on a big move related to global economic expectations.  Otherwise, expect the price to move towards the $50.50 level over the next few weeks as this support level is key to all future moves. As we wait for the next leg to start to move prices lower, pay attention to any upside price activity as that may present a very clear entry point for skilled technical traders. Our August 19th prediction of a market breakdown, as well as our continued research suggesting a breakdown in price was the most likely outcome, is a combination of technical analysis, predictive modeling and our understanding of the market dynamics at play throughout the world.  But, when news like this hits (global economic news, surprise news announcements or any type of positive or negative massive news event) the dynamics of the global markets can shift quite suddenly which we want to explain here. Just a few days ago, it appeared that the US/China trade deal was still 30+ days away from any type of continued discussion and the UK Brexit was likely to take place this week and next.  With US earnings season setting up in September, headed into the holiday season throughout the globe, we believed the downside price move probability was far greater than the upside.  Then, out of almost nowhere, the No-Deal Brexit deal is sidetracked and the British Pound rallies dramatically on the news. This Three-Hour British Pound Chart highlights the dramatic price reversal that took place late yesterday (after markets) and resulted in a news-driven price move that was unexpected.  The way these types of new events can come out of nowhere to dramatically alter price direction and trend is something that all traders have to deal with.  For a technical trader, these events, thankfully, don’t happen all that often.  But when they do happen, we have to readjust our understanding of the markets and dynamics that are taking place throughout the global financial environment and follow the money and potentially new trends against our current analysis.
With the news that the BREXIT is on hold right now and is being blocked by a certain segment in the UK Parliament, how will that result in new dynamics and opportunities for us to take advantage of and profit from? Obviously, currencies will continue to move until price levels settle near proper expectations – same thing with the global stock markets.  It is very likely that the US Indexes (ES, NQ, YM, and others) may attempt to move back towards recent highs if the fear and uncertainty of the BREXIT deal warranted that much pricing pressures in the markets? Overall, when events like this happen, it is often the best decision not to try to chase them right away.  These are reactionary price moves related to news events – almost like a shock-wave which I explain this breakout on the chart is this video analysis.  They are here now, they move the market and they appear dramatic, but they are typically over as fast as they started. This US Dollar chart highlights the downward price rotation that was likely prompted by the BREXIT news last night and may continue as the markets revalue “fear and uncertainty” over the next few days.  It is very likely that true price levels will be established over the next 7 to 10 days as the continued repositioning of assets results because of the change in BREXIT expectations from within the UK.
We need to stay dynamic in how we address these types of market moves and the risks that are persistent.  We can’t know what is going to happen in the governments and governing bodies of the world.  As technical traders, our job is to use our tools and resources to find the best opportunities and to take advantage of them when risks are manageable. We flip directions as the markets flip directions.  All we want the markets to move up or down because this provides opportunities for us to profit. This Dow Jones Industrial Daily Chart highlights just how dramatic the upside move is today and how price is still below the recent highs set near 27,400.  Our August 19th Breakdown prediction is currently invalid based on this upside price move.  We did see a big move lower in early August, but we never saw the continued downside move that we expected.  The cycles were predicting this move would happen, but the global market dynamics (news and other items) have altered the current market perspective.  Must like QE events and other major global events, just because technical analysis or cycles suggest one thing will happen, if there is enough pressure from outside forces to move the markets one direction, then markets will typically relent to that pressure and move into the “path of least resistance”.  Right now, that path is upward.

CONCLUDING THOUGHTS:

We took a series of great profitable trades over the past 4+ weeks while the stock market traded sideways. This week we closed out three winning trades 3%, 6.5%, and 9.88% while most others lost money. As technical traders, our only objective is to protect our assets, find great trades, generate profits and avoid unwanted risks.  We are doing exactly that by managing our position sizes, executing smart trades, creating profits for our members and continuing to seek out the best opportunities in the future. Let this news event play out over the next few days.  Let the markets figure out where price wants to go after all the dust settles.  There will be lots of opportunities for more great trades in the future. We believe the current price rotation is just the beginning of something much bigger.  Over the past 16+ months, we’ve been calling these tops and bottoms many months in advance.  In February/March 2018, we called the bottom and initiated a call that the US stock market would rally to establish new all-time highs.  Very few believed us at that time, but the markets did exactly what we predicted.  In September 2018, we called for the markets to experience weakness, pause after a quick downturn, then establish an “ultimate bottom” near November 2018 before rallying back to near all-time highs again.  At that time, everyone was betting the new market crash had taken over Wall Street and we were really the only ones suggesting the US stock market would rally back from the December 2018 lows.  Guess what happened?  The markets did exactly what we predicted and went on to hit new highs months later. We’ve recently called the precious metals move perfectly with our originating research being done in October 2018.  We called the Oil downturn in 2018 as well as the rally starting near December 2018.  Now, we are going to share with you some incredible market insights and help you prepare for what will likely become the most frustrating next six months of trading for everyone. Why is it going to be frustrating?  Because everyone has already made up their minds as to what they expect to happen in the markets and WHY.  We read a report today from an analyst that suggested he “moved into a defensive position and initiated positions in Inverse ETFs and Put Options”.  Probably a smart move if he timed it right.  What he’s going to do over the next 6 months will either make him a king or a pauper. The fact is that the US stock market has initiated a very moderate downside price rotation recently and multiple levels of support must be breached before we could consider any of the recent downside pricing pressure as a “major trend reversal”.  We believe many of these analysts are hyperventilating with regards to this move and seeing what they want to see from it – THE BEAR MARKET. At this time, we do not agree with this narrative.  Yes, the US stock market is under pricing pressure.  The US/China trade deal is far from completed and the new US/Mexico tariffs are sure to roil the markets. Europe has just completed EU elections and must continue to navigate the hard questions of future management and opportunity with a BREXIT hanging over everyone’s heads.  The Prime Minister of Malaysia is calling for a new “gold backed SE Asian currency” to help prevent the wild currency valuations as Malaysia saw in the mid-1990s.  The US Presidential election cycle is just 15 months away and it is sure to be a blood-bath in some ways. Could it be the start of the bear market??  Maybe, but our research suggests otherwise. Our research suggests there is still another chance that the US stock market could bottom after these recent lows find support and rally back to near all-time highs again.  Be cautious about how we stated this…  “could bottom after these recent lows find support and rally back to near all-time highs again” does not mean “rally beyond recent highs” or “another leg to the upside will take place”.  It means that we believe the current support will prompt a brief price rally back to “near all-time highs” before the end of August 2019. This Weekly ES chart highlights the support levels we are watching and the peak zone near $2961.  We believe the current support levels will attempt to provide a floor for price above $2630 and will prompt an upside price channel that will likely see price climb higher from recent lows. The bottom line here for the broad stock market is that we should see bounce over the next couple weeks, then we follow the market higher with a big rally or short a collapse in price.
This chart is a little noisy with analysis and our custom indicator lines but it shows key analysis levels. The same type of setup is also taking place in the NQ – although we believe the NQ may have a bit further downside price risk than the ES or YM at the moment. We believe the support levels near $6800  and $6400 will act as a price floor and attempt to drive price moderately higher over the next 25 to 45 days.  We believe the NQ will come under increased price pressure because of a capital rotation away from risk in Technology and future risk factors.
The YM is setting up very similar to the ES.  Very clear support and the current price level is still relatively bullish compared to the two most recent bigger downside price moves.  The idea that analysts could call this “The Big One” with little to know price confirmation is very confusing.  We believe support above $23,400 will likely hold and price will begin a moderate upside price move (within a channel/pennant formation) over the next 25 to 40+ days in the YM.
One very clear exception to this analysis would be a very clear price breakdown below the lowest support level while attempting to target the December 2018 lows.  Should this happen over the next 30 to 60 days without any sign of the support rotation and upward price channel we are expecting, then we would consider this analysis to have failed and we could be looking at a much bigger downside price move in the US stock markets.  At this point, we don’t believe this will happen UNLESS some massive US or foreign crisis event unfolds over the next 30 to 60+ days. We believe a shift in the “Capital Shift” process we have been discussing for the past 2+ years is still taking place.  This is a “risk off” move prompted by a renewed FEAR level and currency price trends over the past 6+ months. This currency chart clearly shows everyone is selling their currency and moving into what they believe is the safest currency which is the USD.
We believe Capital Shift process will go through a weakening process while fear drives investors out of high performing assets. This process will likely shift back towards searching for undervalued US equities as global investors seek new opportunities after these support levels prompt a base.  The hunt to find returns will eventually lead everyone back into the US stock market as there is too much turmoil in the global markets currently. If you missed this move, sit back and wait for these support levels to settle and then look for new trade opportunities.  There will be lots of time to get into the BIG SHORT TRADE when it finally sets up and confirms.

Next week, On May 23~26, 2019, the European Elections take place (https://www.telegraph.co.uk/politics/0/european-elections-2019-uk-vote-date-results/).  This voting encompasses all 26 EU nations where all 753 European Parliament seats may come into question.  The biggest issues are BREXIT and continue EU leadership and economic opportunities for members.  The contentious pre and post-election rancor could drive wild price swings in the global markets over the next 10+ days.

A tough stance between both nations, the United States and China, have left trade talks completely unresolved (https://www.reuters.com/article/us-usa-trade-china/chinas-tough-trade-rhetoric-leaves-talks-with-u-s-in-limbo-idUSKCN1SN207).  At this point, the currency market is attempting to absorb much of the future expectations while the US/China stock markets react to immediate news events and perceived future economic outcomes.  Overall, until this issue is resolved for both nations, the news cycles will likely drive increased price volatility across the global markets.

The US 2020 Presidential Elections are ramping up with over 24 Democratic potentials attempting to unseat President Trump.  The current new from DC regarding the continued DOJ investigations and political posturing regarding Barr, Nadler and a host of other DC actors is setting up for a “cliff hanger” outcome over the next 12+ months.  This will likely become one of the most hotly contested US Presidential election events in decades.  The news of investigations, political corruption, and a potential US political “coup” attempt is certain to keep everyone guessing over the next 2+ years.

The markets are reacting to this volatility by attempting to adjust valuations expectations and future economic outcomes in multiple forms; currency price valuations (attempting to adjust to a shifting future economic landscape as well as to attempt to mitigate risk/capital/credit issues), Stock Market price valuations (attempting to further mitigate risk/capital and credit issues, and debt rates (attempting to effectively price risk and output expectations for the future).

Here is a map of the Currency Market over the past 12 months.  We can see the dramatic shift that has taken place since the price peak in February 2018.

Overall, the US Dollar has continued to strengthen over the past 12+ months and is regaining the “King Dollar” status as the global uncertainty continue to plague foreign and EU markets.  We don’t expect this to change in the near future.

Our continued research into the current price rotation in the US and global markets suggest that we are going to continue to experience moderately high price volatility across all markets over the next 30 to 60+ days – possibly well into the end of 2019.  As we suggested, above, the uncertainty relating to the multiple election events and global trade/geopolitical events do not present a foundation of calm and collected future guidance.  The only thing we can suggest regarding these future expectations is that the US and more mature global markets should be able to navigate these uncertain times much more effectively than emerging or “at risk” foreign markets.

Below, you will see a global Heat-Map spanning one week.  Traders should take special notice that certain EU countries are surviving the recent global price rotation quite well (France, Netherlands, Switzerland, Ireland, Germany, and others).  We believe this is the result of the fact that these economies are rather mature and consistent in their output and expectations.  Pay attention to the South American, Asian and Caribbean nations.  It would appear that a fairly strong price contraction is taking place throughout much of these nations as the focus shifts towards the more mature markets.

 

The following One Month global Heat-Map highlights a slightly different economic picture for some nations, yet confirms the shorter-term (weekly) trends for many others.  Bermuda, Cayman, Germany, and Switzerland appear to be the Bullish Leaders over the past 30 days while the rest of the globe appears to be slipping into Bearish price trends.  Canada and the UK appear moderately mixed with some green showing on the heat-map – which would be expected as both of these nations are considered mature global economies with strong economic ties to the US.

 

We believe the next 10~30+ days are going to be filled with moderate price volatility and we expect a setup in the global markets, near the end of June 2019, where a massive price volatility explosion may take place.  This could be correlated with some trade issue, some fallout of the EU elections or some breakdown in credit/debt risks taking place between now and September 2019.  We’ll go into more detail in Part II of this research post.
